Nasdaq halted short-sales of Zynga Inc on Tuesday as shares of the social gaming company plummeted 11.8 percent on increased concerns that the craze for games on Facebook has already passed its peak.

 

The San Francisco-based producer of games such as "Farmville" and "Hidden Chronicles," played by millions of Facebook users, is suffering as gamers switch to mobile phones for entertainment.

 

Zynga plunged below $5 a share for the first time Tuesday, reaching a low of $4.78. Nasdaq issued an alert shortly before 10 a.m. Tuesday alerting traders that the stock had tripped a "circuit breaker" prohibiting short sales. The ban will be in effect through Wednesday.

 

The sell-off came after an analyst at Cowen & Co published a damaging report Tuesday predicting that the market for games on Facebook was in an "accelerating user tailspin."

 

"We believe that interest in Facebook-based gaming may have reached a negative inflection point," Cowen & Co analyst Doug Creutz wrote, "as more casual gamers migrate to mobile platforms."

 

Zynga's daily active users dropped 8.2 percent to 54.2 million in May, according to App Data that tracks apps on Facebook and mobile platforms.

 

 

 

The grim news from Creutz’s note sank Zynga to record lows today. It fell as much as 13%, below the $5 mark, tripping short-selling circuit breakers at the Nasdaq Stock Market. That means the stock has lost about half its value since it priced its IPO in December.

 

Venue is a question as well. Right now, Zynga players enter its games through Facebook—a company experiencing its own problems. Zynga says it will build a separate platform for its games, away from Facebook. For now, that looks as distant a hope as a field goal from 50 yards out. “Seeing Zynga gain more traction as a platform off of Facebook…would cause us to reassess our rating,” says Evercore Partners analyst Ken Sena, who rates the stock as Underweight.

 

Nothing keeps opponents away from Zynga, which remains the largest social gaming company. The company lacks any sort of moat or barriers to entry. Creating online games and mobile apps remain relatively simple. It’s a fractured marketplace that includes scores of small private companies like Wooga and Kabam. “There are thousands of other game developers that provide competing games,” says Morningstar analyst Carr Lanphier says. “It also remains unclear how much mobile and social games, which are running on ever-improving smartphones and tablets, will attract the attention of traditional console gamers.”

 

Despite today’s drop, Zynga still trades at apremium worthy of a mafia don’s ransom. At $4.92 a share, the stock sells at 18.3 times forward earnings. Disney, however, trades hands at 16.7 times. Activision Blizzard, maker of the hugely popular World of Warcraft game, sees 11.7 times. EA fetches 11.3 times.

 

Among Zynga’s rivals, EA seems the best substitute. The company expects to grow its mobile business by as much as 40%, a number that seems reasonable to Morningstar’s Lanphier. Its Sims Social game actually increased its daily aver users in May, by some 200,000. That’s comes from a reoccurring call by EA: turning its robust portfolio of console titles into mobile games. It’s created new versions of NCAA Football and Madden NFL, in addition to the Sims. Further, it’s proven to be a smart player in the M&A market, snapping up PopCap Games, the shop behind Plants Vs. Zombies. Zynga’s purchase of OMGPop drew criticism for its hefty $180 million price tag.

 

There is also the ultimate wild card—or should we say, cad? CEO Mark Pincus’ poor treatment of both employees and shareholders are long chronicled now. The man violated the 11th Commandment, the one chiseled into stone not on Mt. Sinai, but Silicon Valley: Thou shall not take…away equity stakes. He once told a crowd of people, “I did every horrible thing in the book,” to get his company going. To be sure, Pincus retains a tight hold over the company even today. At the IPO, he kept the float small and held on to 37% of voting power after the issue, even though his stake dropped to 12%.
